Novated lease: how it works and what to compare
A novated lease is a way of paying for a car through your employer's payroll rather than from your own bank account. Three parties are involved rather than two, the payments usually come out of your pay before tax, and the running costs of the car are often bundled into the same deduction. That combination makes it genuinely different from a car loan, and it also makes the two hard to compare, because the figures you are handed are not measuring the same thing. It is also the only common car finance arrangement that depends on who you work for, which is the part people tend to discover at the worst possible moment.
What is a novated lease, and who can get one?
A novated lease is a lease over a car, written by a financier, where your employer agrees to take on the payment obligations and deduct them from your salary. The word novation describes that legal step: the lease obligations move from you to your employer, while you keep the car and keep choosing it. In practice the arrangement is set up by a salary-packaging provider your employer has appointed, and you deal with that provider rather than with the financier. It only exists where your employer offers salary packaging, which is why it is common in government, health, education and larger private employers, and uncommon in small business. Your first call is therefore not to a lender or a dealer. It is to payroll or human resources, to ask whether packaging is offered, which provider runs it, and whether every employee is eligible or only some.
How does a novated lease change your pay and your tax?
The lease payments are deducted from your salary, and part of the deduction usually comes out of pre-tax income, which reduces your taxable pay. Against that, providing a car to an employee is a fringe benefit, so a fringe benefits tax liability arises and is normally passed back to you through the packaging arrangement. The Australian Taxation Office sets how that liability is worked out, including which valuation methods are available and what effect contributions from your after-tax income have. Those rules and the figures attached to them have changed more than once, including the treatment of electric and low-emission cars, so take the numbers that apply to the specific car you are considering from ato.gov.au or from the packaging provider rather than from any article. Whether the arrangement leaves you ahead turns on your marginal tax rate, the value of the car and what is packaged with it, which makes it a question for a registered tax agent.
A novated lease is an employment arrangement as much as a finance arrangement. When the job ends, the lease does not.
What is bundled into the payments, and why does that make comparison hard?
Most novated lease quotes bundle the running costs of the car in with the finance: registration, comprehensive insurance, servicing, tyres, and fuel or charging. That is much of the appeal, because a single deduction covers the car and everything it needs. It is also why a novated lease figure cannot be read next to a car loan repayment as though the two were the same measurement, because one is finance alone and the other is finance plus a budget for running a car. To compare them honestly, ask the provider to split the quote into the finance component, the running-cost allowance, and any management or administration fees, then test that allowance against what a year of running a car actually costs you. Ask as well what happens to money left unspent in the running-cost account at the end of the term. Our leasing calculator and car loan calculator let you look at the two structures side by side once the quote has been broken apart.
What falls due at the end of a novated lease?
A residual amount, sometimes called a balloon, is set at the start of the lease and falls due at the end of the term. It is not a figure the provider picks freely, since the minimum residual for a given term is governed by ATO rules, so ask what residual applies to the term you are being quoted, because it decides what the end of the lease costs you. When the term finishes you generally have four choices: pay the residual and own the car, refinance the residual, trade the car in and settle the residual out of its value, or hand the car back and start a new lease on a new car. If you refinance the residual, that is a new credit application assessed on the day you make it rather than something arranged years in advance. If you are buying the car outright, check it on the Personal Property Securities Register before any money moves.
What happens if you change jobs?
This is the risk that separates a novated lease from a car loan, and it is worth understanding before you sign rather than afterwards. The novation is an agreement with your employer, so it ends when the employment does. The lease itself does not. From that point the obligations sit with you, and the options are to novate the lease to a new employer if they offer packaging, to keep paying it yourself out of after-tax income, or to end the lease early. Ending it early usually means paying the lease out, and that amount can exceed what the car is worth on the open market, particularly in the early years of the term. Ask for the early-termination terms in writing, and ask what the payout figure would look like at the end of year one and year two. If you are on probation, on a fixed-term contract, or expecting to move roles, weigh that against the tax treatment rather than separately from it.
How does a novated lease compare with a car loan?
A car loan buys the car in your name from the start, repaid out of your after-tax income, and the car is yours once the loan is repaid. A novated lease pays for the use of the car through your employer's payroll, with a tax treatment attached and a residual waiting at the end. Which one works out better is a calculation about your own circumstances rather than a general ranking: your marginal tax rate, the car, the term, what is bundled in, and how long you expect to stay with the employer. A car loan tends to look stronger where packaging is not offered, where your income makes the tax effect small, where your employment is uncertain, or where you simply want to own the car. A novated lease is worth investigating where packaging is available, the role is stable, and you want the running costs handled in one deduction. We set the two structures against each other in lease or finance a vehicle.
Where to start
Ask payroll whether salary packaging is offered and which provider runs it, then get a full quote broken into finance, running costs, fees and the residual, with the early-termination terms attached. Put the same car and the same term to a car loan broker as a finance application, so you are holding two figures built on the same assumptions, and take the tax side to a registered tax agent. Brokio arranges car and vehicle finance rather than novated leases, which come through your employer's provider, so we are the comparison rather than the alternative. Send us a message on WhatsApp with the car, the term you have in mind and what the lease quote says, and we will tell you what the finance side looks like across our lender panel. This information is general only and does not take your personal circumstances into account. All lending is subject to the lender's credit assessment and approval, and nothing here is personal credit advice or tax advice.
